Yes, the Xserver (and font server) are able to uncompress fonts on
the fly. As to why it finds them some times and not others, Not sure
Perhaps you should post the errors. Is it just complaining about
certain fonts? I imagine it is since the Xserver won't start at all
if it doesn't find any fonts. You will get an error about unable to
locate the fixed font. I repeat, do NOT try to uncompress any font
files since the font cataloge file that maps XLFD font names to font
files is looking for the files under names ending in a .Z and won't
be able to find them when you uncompress them. Lots o' problems.

As to why you can't do anything other than open on xterminal window,
are you 100% sure you have your swap enabled? 8Mb. is really not enough
memory to be running Xwindows on a system and if you don't have your
swap turned on could cause a problem like this. Again some error messages
posted with your problem would help confirm if this is the case.
